In your friend's case, he maybe be in some trouble. The baseband (think of it as the modem that does the actual network connectivity) that comes with iOS 5.0.1 is not unlockable, not now for sure.

Was the iPhone 4 bought contract from AT&T? If so, even AT&T will not unlock it.

There is an expensive solution called Garvey SIM, which is hardware based, but at least it will work.

The phone is jailbroken, but it's the Baseband which is locked. Not sure this statement makes sense. My understanding is that we need to unlock the baseband. Something like changing the baseband from 04.11.08 to 04.10.01 or lower....

Alternatively, I think I need to downgrade from firmware 5.0.1 to 4.3.5, but there is this fear that Apple will not "sign it" - whatever that means.

Is it possible to downgrade to some earlier firmware and get the phone working?
